Overfitting
Glossary · Quant & Stats
Overfitting is tuning a strategy so tightly to historical data that it captures noise instead of a repeatable edge, so it shines in the backtest and fails live. Warning signs include many optimized parameters, performance that collapses when settings shift slightly, and results built on few trades or a single market regime.
"Torture the data long enough and it'll confess to anything — the market just won't honor the confession."
Every knob you tune — MA length, RSI threshold, stop width, session filter — is another chance to fit noise, and with four or five knobs on one price history, some combination will look brilliant purely by chance. The tests that expose it: out-of-sample data the optimizer never touched, walk-forward testing, and parameter sensitivity — nudge each setting 20% and see if the equity curve survives. A real edge degrades gracefully; a curve-fit one falls off a cliff.
The live cost is subtle: an overfit system doesn't blow up on day one, it bleeds fees while executing randomness, and each drawdown tempts you to 're-optimize' — which is just overfitting again with fresher regret. The uncomfortable fix is choosing the uglier backtest: fewer parameters, more data, and an edge with a boring economic reason to exist, like someone else's forced flow. If the only explanation for why it works is 'the numbers say so', the numbers are about to stop saying so.
